Why Position Sizing Matters More Than Stock Picking

The academic literature on position sizing is less glamorous than stock picking, but the math is unambiguous. A portfolio's long-term compound return is determined more by how much you lose during drawdowns than by how much you gain during rallies. Losing fifty percent requires a one hundred percent gain just to break even. The larger the drawdown, the harder the recovery math becomes. Position sizing directly controls the maximum drawdown a portfolio can experience.

The Kelly Criterion provides a mathematical framework for optimal position sizing. It calculates the bet size that maximizes long-term compound growth based on the probability of winning and the ratio of average win to average loss. In practice, most professional investors use fractional Kelly, typically half or quarter Kelly, because the full Kelly Criterion produces high volatility and assumes perfect knowledge of edge and odds, which no one has.

Equal weighting across positions is a simple but effective starting point. When you allocate equal dollar amounts to each position, you are implicitly saying that your conviction is approximately equal across all holdings. This prevents the common mistake of over-concentrating in a position that has performed well, which increases vulnerability to a reversal in that single name.

The practical application for retail researchers is to establish maximum position sizes before entering a trade. A common framework is to limit any single position to two to five percent of total portfolio value, with tighter limits for more volatile or speculative positions. This ensures that even a complete loss on any single position does not materially damage the portfolio's ability to recover.

Track your actual position sizes versus your intended sizes over time. Drift occurs when positions grow through appreciation and become larger than intended. A position that starts at three percent of the portfolio can become eight percent after a strong rally. Rebalancing back to target sizes forces you to take profits on winners and redeploy capital, which is the mechanical equivalent of the behavioral discipline that most investors struggle to maintain.
